3 Main Mistakes in Due Diligence When Buying a Restaurant

The most common mistakes we see with those buying a restaurant is failure to understand the due diligence process. Due diligence is undertaken to confirm the items learned during the initial discovery phase of the business.  For those buying a restaurant, the issues fit under three major headings:

Due d
  • Too Soon
  • Too Much
  • Wrong Focus

Let’s look at these one at a time.

Too Soon -

When buying a restaurant, some take the approach that they want to see everything, and they want to see it before any form of an offer is made.  As Restaurant Brokers, we’ll receive a laundry list of items before a deal even goes into contract. Taking this approach, however, can hinder your ability to purchase.  Here’s why.

Sellers are cautious by nature.  They want to avoid revealing too much about their business until the buyer feels more “certain” to them. They trust the broker but aren’t sure, (YET) whether they have faith in the buyer to keep this information confidential.  Even though a confidentiality agreement may be in place, they are thinking of the people who work in the store, their customers and their current livelihood.  All of these are put at risk if someone doesn’t honor the terms of the confidentiality agreement. 

It’s too soon if you start pushing for items like tax returns and 941 filings before a deal is even accepted.   There hasn’t been enough time in the transaction to develop the trust needed between the parties.  It will happen; just not at the outset. 

To avoid the problem of “too soon,” it’s better to go into an agreement to purchase, with a due diligence period and a fully refundable escrow if you are not satisfied.  If the books don’t bear out in the due diligence period, you have the option to terminate or renegotiate the pricing or terms.

Asking for sensitive data like tax returns and 941 filings before a deal is even accepted is often a path to seller resistance, buyer stubbornness and ultimately, failure in buying a restaurant.

 

Too Much

There is a checklist for buying a business floating around on the Internet that is ten pages long and has about 100 items on it.  I know this because I’ve been presented with the exact same checklist dozens of times. 

This list asks for items that have very little to do with buying a restaurant.  I’ve received it on franchise transactions multiple times.  This list asks for terms of the intellectual property owned and all trademarks and patents.  HINT:  The franchise brand owns the intellectual property and the rights to all trademarks and patents.  It also asks for the minutes from every shareholder meeting.  HINT:  The average small business being transferred has one meeting on the books – the one that established the legal entity.  There’s nothing else.  It also asks for contracts with every vendor.  AGAIN – the average main street business doesn’t have vendor contracts.  If they are a franchise, they typically have one, their franchise agreement. 

If I receive this checklist after I’m in contract, it tells me that as a business broker, I need to do a better job to setting expectations and providing good stewardship over the deal.  I need to make sure my buyers seek my guidance about what they should be looking at in buying a restaurant.  If I receive this checklist before a deal is even made, I know I have a buyer who doesn’t really understand what he is buying and probably needs some more education about the industry and small businesses in general. 

If your interpretation of due diligence is to Google - - “Buying a business Due Diligence Checklist” and present your broker with a ten page document that isn’t relevant, it’s TOO MUCH, the second mistake made by most buyers.

 

Wrong Focus

Along with too soon and too much, the third mistake is “wrong focus.” Some of the items cited above are examples of items that are not relevant to the transaction.  Another area where buyers spend too much time and money are in areas they can’t change.  One example is the franchise agreement review.  It is rare to never that a franchisor will change the terms of their franchise agreement.  It simply doesn’t happen.  All 1,000 units operate on a similar plane and they simply will not exempt any one party from certain element. 

When a buyer spends time hiring an attorney to review the franchise agreement, knowing that it cannot be changed, it’s the wrong focus.  The restaurant buyer should be looking at whether a franchise model is the right fit for him or her.  If he wants to change the menu; a franchise is not a good fit.  If he or she wants to reduce the royalties to earn more money, it won’t happen.  Don’t waste precious dollars focusing on the items you cannot change.  Instead, focus on the items in due diligence open to negotiation or change.

These three mistakes in due diligence can cost you the restaurant you want to buy.  Avoid pursuing due diligence too soon.  Be careful of requesting too much and lastly, watch your focus.

5 Reasons Franchise Resales Should be Outsourced to a Specialist

Franchise restaurants, as well as all franchisors, experience a natural phenomenon known as turnover.  As part of the natural life cycle of the brand, some units will become available for sale.  The typical reasons for selling are common to virtually every brand.  For some, it’s burnout or a different expectation for the actual life of the franchisees versus what he or she expected.  For others, it’s a partnership issue which could include a divorce or marital split or simply two partners that no longer have the same goals.  For others, it may be the evolution toward retirement and life after work. In any case, a franchise resale occurs when the current owner of a unit, for one reason or another, opts to sell the store before his original franchise term is over.5 Reasons to not handle Franchise Resales

Does that mean something is “broken” in the brand?  No. In fact, it is healthy and appropriate to see a rate of around 5% to 7% in franchise restaurant resales for a mature concept. There are even higher rates quoted in the industry.  The International Franchise Association suggests on their site, franchise.org that the number could be as high as ten percent.  No matter the rate, the important thing for franchise brands to know, when they are facing resales, is that this task is best left to a specialist.  Here are the top five reasons why We Sell Restaurants would tell you to seek outside help for franchise restaurant resales.

When the franchise restaurant resales surface, it’s important to choose a path that results in a good outcome for both the franchisor and the franchisee. Here’s why we believe there are five reasons you never, ever want to handle your franchise restaurant resales.

Reason 1:  Your Development Team has a Totally Different Focus

Those selling new franchises have a totally different skillset and focus than those buying new development opportunities. The financing requirements are different. The cost structure to buy and staff is different than for building from scratch. Most brands that go down this path segregate their team between new sales and franchise resales for a reason.  Resales are very time consuming, with many moving parts.  It’s outside the normal business practice and process, thus costing more effort and training with your team.  

Reason 2:  The Customer is Different for Resales versus new Sales

The customer buying a franchise restaurant is very different from those willing to build from the ground up.  The Franchise Resale customer has a much lower risk tolerance and a much higher need for security and ability to conduct due diligence on the numbers. He or she will need much more hand holding and materials from the seller.  Asking your development team to simultaneously handle new franchise sales and franchise resales is putting them at a disadvantage.

Reason 3:  Ask Your Lawyer.

Your Legal Team will tell you to never handle Franchise Restaurant Resales.  In the process of re-selling units, there will be a need for a valuation.  Do your team members have the expertise to provide that valuation?  The difference in even a few thousand dollars could easily benefit one person over the other.  Where does your loyalty lie?  Is it with the established franchisor who has been a loyal customer for many years or the new guy that you want to be sure doesn’t overpay or become over-extended?    

Item 19 or Financial Disclosures made in the FDD are not applicable to franchise resales so someone without the expertise and benefit of a strong financial background in your development team could expose your brand to major liability in the process of disclosing numbers.  Who is sourcing those numbers and what’s your liability for sharing them?  If they turn out to be flawed or there is a legal issue, will the buyer go after the individual unit owner or you, as a franchise brand?

Are you charging a fee for your services?  Before Franchise Resales are handled internally, as your legal counsel for an opinion.  We believe he will tell you to steer clear of these transactions and bring in an independent third party for franchise resales.  

Reason 4:  Franchise Leads are Expensive

It is no surprise that there is great competition for those seeking to buy a restaurant franchise or any type of brand.  By outsourcing this important role, your lead Acquisition can focus on new stores without the expense going to Franchise resales

The requirement to generate leads is a costly proposition.  Those leads and the advertising is very different for the two different customers, one seeking an established business, versus one seeking a proven opportunity.  Let an outside resource commit their dollars to resales while you focus the dollars on one lead funnel with one set of costs.

Reason 5:  You Aren’t licensed

Another reason for a brand to avoid franchise resales is the requirement for licensing.  Reach an agreement with a firm like We Sell Restaurants with the proper licensing in all the states where it is required.  The last thing you want to do is open yourself up both regulatory issues with the sixteen or so states that require a license.  In some states it is a misdemeanor to practice business brokerage without a license.  In others, like Florida for example, it’s a felony.

That’s not the only reason.  If you have an unhappy buyer or seller, you just opened the door for a lawsuit if they don’t like the outcome of the deal and you’re practicing without a license.

We Sell Restaurants Reminds Veterans which Franchise Restaurants are Offering Freebies for Veterans Day

It’s that time of year again where Americans celebrate those who have served this country in the military. Sunday, November 11 is Veterans Day (though it will be observed by banks and the postal service as Monday).  Many of the franchise restaurants and corporate owned stores we represent at We Sell Restaurants are offering veterans a free meal or discounted service. We looked online and found over 80 that we listed below.  We're sure there are even more.  For those who sign up to spend months away from their families securing our freedoms, this seems like a nominal gift.

What are America's Favorite Restaurants and are they for Sale?

What are America's favorite restaurants and are any of them for sale?  Here are the answers since the latest list has been compiled according to an annual study by the Harris Poll.  The Harris Poll's EquiTrend study monitors thousands of brands.  In this year's study more than 77,000 United States based consumers participated.  They rated more than 3,000 brands across 300 categories, and 80 brands were named "Brand of the Year." 

Some results are expected and duplicate last year.  Other results are pretty surprising!  If these are America's favorites, is there a chance to get your hands on one of your own?  You bet.  The great news is that We Sell Restaurants has some of these very restaurants for sale in in our inventory.  Here are the results by category along with our thoughts on those taking the top spot, or surprisingly enough, not winning "best of" by this poll.  

For the Mexican category, Taco Bell knocked last year's winner, Moe's from the top spot to regain the position they previously held as the number one Mexican favorite.  Among our restaurants for sale, we do not include a Taco Bell but we have strong interest at We Sell Restaurants for virtually anything in this category ranging from fast casual Mexican like Moe's to full service dining.  Check out this current favorite among our Mexican restaurants for sale. Our restaurants for sale in this category range from franchise opportunities to independents.  

In the mood for the classic American Burger?  Five Guys took the top position in this poll.  From our restaurants for sale inventory, this burger chain opportunity tops the list at our website.  While the burger chains focus on the fast food to fast casual style of service, casual dining is a favorite of many consumers.  In that category, the Hollis Poll surfaced a tie.  The top spot was split between The Cheesecake Factory and Texas Roadhouse. Who doesn't love the opportunity to shuck their own peanuts at Texas Roadhouse?  

When it comes to chicken, the favorite is no surprise.  This chain manages to deliver the top average unit volume nationwide combined with incredible customer service.  Chick-Fil-A took top honors and this is a multi-year achievement for the brand.  If sweet is your passion, Krispy Kreme led the list in the coffee shop category.  This one is actually surprising for those of us selling restaurants for a living.  Because the category is coffee shop, we would have expected to see Starbucks take top honors.  Instead, they were knocked off by those who are serving the doughnuts and coffee hot at their locations.  

In the ice cream category, Ben & Jerry's took top honors.  Their eclectic mix of flavors even at premium price points had them leading the way.  In our restaurants for sale inventory, we feature a great opportunity to acquire a Ben & Jerry's delivering six figure income.  Here's a link to that business opportunity in Florida.

America's favorite pizza chain according to the Harris Poll is Blaze Pizza.  Now this was a surprise as Blaze doesn't have the footprint of many other chains.  Considering that they have only 286 stores nationwide, we are actually pretty shocked by this result.  

 For sandwich shops, there was again, a tie for the top position.  Panera Bread and Subway tied for first place in the sandwich shop category.  We have a number of Subway franchises for sale at this link and sandwich shops lead our inventory in store counts and interest by buyers.  Since these are easily operated, well trained by the brands and for the most part, avoid alcohol, late nights and even frying, they are among our most popular restaurants for sale.

We Sell Restaurants Top Ten Listings for August 2018

By looking at the listings that were most popular this month, we can learn what buyers are looking at, and often see a trend.

 The trend this month is obvious to us, as nine out of ten of the restaurants for sale are open and operating! With only the one lease space making it to our top ten, our buyers have made it pretty clear that what they’re looking for right now is to take over an existing restaurant, rather that starting with their own concept.

These two Smashburger locations are successful and producing income, it’s no wonder they’ve topped our list for the month! Tallahassee is in the sunny state of Florida, where we have our home office, which happens to have no state income tax, which is of course an incentive driving buyers interest in these locations.

This adorable, traditional diner serving up a southern twist on East-Coast diner food, has proven itself to the locals of the town, earning a whole cast of regulars. With consistent food and performance, this diner has earned a number ONE rating for breakfast and brunch restaurants in the city! This microbrewery in Colorado is one of two on our list this month not from Georgia or Florida, but not without good reason.
